Commercial financing structures allow a business to acquire and use equipment while the legal title remains with the lessor until the completion of a series of payments. A financial lease is a transaction where the lessor purchases machinery specified by the lessee and leases it to the lessee for a period that covers most of the asset’s economic life.
Asset Ownership
Division of legal title and physical possession defines the structural framework of this financing arrangement. During the lease term, the lessor retains ownership of the machinery, while the lessee holds the right to use it in their daily production. To protect this ownership against the lessee’s other creditors, the lessor must register the financial lease in the public database of the People’s Bank of China.
If the lessor fails to register, they cannot assert their ownership against a bona fide third party who acquires a mortgage over the machinery.
Regulatory Compliance
Financial institutions that offer these services must adhere to strict regulatory standards enforced by the China Banking and Insurance Regulatory Commission. The lessor must verify that the leased equipment exists and possesses a genuine commercial value before the transaction is executed. This prevents the use of sham leases to generate artificial financing or to hide distressed debts on the balance sheet.
Regulatory inspections confirm that the transaction involves a genuine transfer of the right of use and a return on the capital advanced.
Payment Obligation
Contractual commitments bind the lessee to pay rent over the agreed term, which generally cannot be cancelled without penalty. The lessor has the right to demand full payment or to reclaim the equipment if the lessee defaults on the installments. Reclaiming the asset is the standard remedy, but the lessor must balance the recovery value against the cost of removal and liquidation.
This financial recovery is often governed by the Civil Code’s provisions on default, which allow the lessor to accelerate all future payments if the breach is substantial.
