Meaning
Tax incentive that allows enterprises to subtract a percentage of their qualifying research and development expenses from their taxable income in addition to the actual costs incurred. The research and development deduction functions as a core component of China’s strategy to encourage industrial innovation. It substantially reduces the effective tax rate for companies engaged in high technology sectors.
Expenditure Tracking
Expenditure tracking involves categorizing costs into direct labor, material consumption, utility expenses and depreciation of equipment. The research and development deduction currently allows many firms to claim a super deduction of two hundred percent of the actual costs. This means for every hundred yuan spent on research, three hundred yuan is subtracted from the taxable income.
Project Registration
Project registration is necessary to qualify for the benefit at the end of the fiscal year. To claim a research and development deduction, a company must maintain separate accounting records for each project. The science and technology bureau may audit the technical novelty of the work to ensure it meets the legal definition of research.
Failure to provide a detailed project plan can lead to the disqualification of the entire claim during a tax inspection.
Incentive Ceiling
Incentive ceiling restricts the deduction to expenses that are not already subsidized by government grants or other forms of public funding. A research and development deduction applies only to the net cost. It is a powerful tool for cash flow management.
