Meaning
Valuation methodology provides the baseline equity calculation by summing the appraised market values of a company’s individual assets and subtracting its liabilities. Under the asset-based approach, which is heavily regulated in Chinese joint ventures and state-owned enterprise transactions, appraisers must examine both on-balance-sheet items and unrecorded liabilities. The application of this method is bounded by the availability of observable market inputs for physical assets, and it ceases to be effective for companies whose primary value derives from patents or proprietary software.
Appraisal Methodology
Appraisers in mainland China must adhere to strict guidelines when using this methodology, as mandated by the State-Owned Assets Supervision and Administration Commission. They calculate the replacement cost or net realisable value for each separate item on the balance sheet. This granular calculation ensures that every tangible asset is independently verified.
Valuation Framework
Transaction files submitted to the local registry require detailed evidence of physical verification for machinery and real estate. Legal transfers of equity often depend on the resulting appraisal reports. If the discrepancy between the book value and the appraised value exceeds statutory limits, the tax bureau may adjust the assessed transaction value for corporate income tax purposes.
Regulatory Enforcement
Foreign joint venture partners frequently face challenges during this process due to differences in international and domestic evaluation standards. The local administration verifies that the valuation report is completed by a certified Chinese appraisal firm. Failure to obtain a compliant valuation can lead to the rejection of the equity change registration.
