Meaning
Economic analysis process used to determine whether transactions between related business entities conform to the arm’s length principle. This compliance procedure involves comparing the financial results of a controlled transaction with those of independent companies in similar market conditions. Tax regulations require multinational corporations to perform this analysis to justify the prices they charge their subsidiaries.
The process is documented in a local transfer pricing file.
Economic Analysis
Quantitative analysis is performed by first defining the functional profile of the tested party, including the assets employed and the risks assumed. Analysts then search commercial databases to identify independent companies that perform similar functions. The financial data of these independent companies is analyzed over a multi-year period to establish a baseline.
This baseline establishes the standard for evaluating the related-party transaction.
Quartile Calculation
Statistical ranges are calculated from the financial ratios of the comparable companies, with the interquartile range being the standard measure. The tested party’s profit indicator must fall within this range to be considered compliant with the arm’s length principle. If the results fall outside the range, tax authorities may adjust the pricing of the controlled transaction.
These adjustments are calculated based on the median of the range.
Defense Documentation
Defense documentation is prepared to present the results of the benchmarking study to tax authorities during audits. This file includes the search steps, comparable company lists, financial calculations, and the final arm’s length analysis. Tax bureaus in jurisdictions like China scrutinize these documents to ensure that the comparable companies are truly independent and that the financial adjustments are scientifically sound.
Having a defensive file ready minimizes the risk of tax penalties and adjustments. It represents the primary defense against double taxation in cross-border transactions.
