Comparability Analysis
Selecting the right set of peer companies is the most challenging part of using this approach. Factors such as functional profile, risk assumption, asset intensity and geographical location must be aligned to ensure a fair comparison.
If the peer companies are too different, the resulting profit range will be rejected by the tax authorities during an audit.
Profit Indicator
Analysts must choose a ratio such as the return on sales or the return on total costs to measure performance. The transaction net margin method relies on these ratios to identify whether the local subsidiary is underperforming compared to the market. For a contract manufacturer, the most common indicator is the operating margin or the berry ratio.
Local Application
Chinese tax officials often prefer this method because it is less sensitive to minor product differences than the comparable uncontrolled price method.
