Meaning
Financial compensation instruments grant employees the contractual right to purchase a specified number of company shares at a fixed strike price within a designated time window. Within Chinese labor and equity tax compliance, stock options issued by foreign or domestic enterprises function as incentive mechanisms subject to strict foreign exchange controls and individual income tax regulations. The contract defines the grant date, vesting period, strike price and expiration date governing the employee’s acquisition right.
They grant no voting or dividend rights prior to exercise and impose no financial obligation on the holder to complete the share purchase.
Grant Structure
Vesting schedules typically spread share acquisition rights over a multi-year period, requiring continuous employment as a prerequisite for exercise. Employers issuing stock options must maintain explicit grant agreements detailing performance metrics, vesting acceleration conditions, termination forfeiture rules and change-of-control provisions. Under mainland employment regulations, unvested options automatically lapse upon employee resignation, and local labor arbitration tribunals refuse to treat lost unvested options as compensable wages during termination disputes.
Tax Timing
Taxation occurs at the moment of exercise rather than at the grant date or vesting date. The taxable spread for stock options equals the difference between the fair market value of the underlying shares on the exercise date and the agreed strike price paid by the employee. Local tax bureaus require employer entities to withhold individual income tax on this exercise spread using special applicable tax tables, provided the company filed plan documents prior to exercise.
Subsequent gains realized when selling the shares incur foreign capital gains taxes or local equity transfer taxes depending on the holding period and foreign exchange account structure.
Settlement Boundary
Foreign exchange rules mandate that Chinese resident employees exercise options in foreign parent entities using authorized cross-border payment accounts. Cashless exercise mechanisms operated through foreign brokerages must route net share sale proceeds directly back to mainland dedicated bank accounts.
