Fiscal obligations requiring a payer to deduct taxes directly from payments made to non-resident enterprises ensure the collection of revenue from cross-border transactions. This mechanism, known as statutory withholding tax, applies to dividends, interest, royalties, and rental income sourced within China. The local entity making the payment is designated as the withholding agent and is legally responsible for remitting the funds to the State Taxation Administration.
This method simplifies tax collection for the government by shifting the administrative burden to the payer, who must calculate and deduct the correct amount before transferring the balance to the foreign party. This is a very efficient process.
Tax Obligation
The rate applied depends on the domestic tax laws and applicable double taxation treaties. While the standard rate for statutory withholding tax on non-resident enterprises is ten percent, this can be reduced if a tax treaty exists between China and the recipient’s country. The withholding agent must verify the eligibility of the non-resident before applying the reduced rate.
Collection Mechanism
Remittance of the withheld funds must occur within a strict timeframe. The agent must submit the statutory withholding tax return and pay the funds to the tax bureau within seven days of the payment obligation arising. Failure to do so can result in penalties for both the payer and the foreign recipient.
Compliance Risk
Audit activities by the tax authorities focus on the beneficial ownership of the income. To claim treaty benefits, the foreign recipient must prove that it is the beneficial owner of the dividends or royalties rather than a conduit company. If the authority rejects the claim, the withholding agent may be held liable for the unpaid statutory withholding tax.
