Meaning
Bilateral agreement establishes the rules for taxing cross border income to prevent the same profit from being taxed by two different countries. A double tax treaty provides certainty for international investors by defining which jurisdiction has the primary right to tax specific types of revenue. These documents follow models developed by international organizations but are customized during negotiations between the two sovereign nations.
Residency Definition
Provisions in the document clarify which taxpayers are considered residents for the purpose of claiming the benefits of the agreement. A corporation is usually deemed a resident where its effective management is located or where it is incorporated.
Permanent Establishment
Taxation of business profits in the host country is restricted unless the foreign enterprise maintains a fixed place of business. This concept limits the exposure of a foreign company to local taxes on its global income. The treaty defines specific activities such as warehousing or representative offices that do not automatically create a taxable presence.
Factories and workshops are typically included in the definition while preparatory activities are excluded.
Withholding Relief
Rates for taxes on dividends and royalties are often reduced below the standard domestic percentages for residents of the treaty partner. A taxpayer must provide a residency certificate and prove they are the beneficial owner of the income to access these lower rates.
