Meaning
Daily reference prices established by the China Foreign Exchange Trade System determine the allowable trading band for the renminbi against foreign currencies on the onshore market. The central parity rate is published every business morning before the interbank market opens for trading. This rate governs the spot exchange rate fluctuations, which are restricted to a narrow percentage band on either side of the published figure.
It does not apply to offshore renminbi transactions where trading is governed by market supply and demand without administrative bands.
Fixing Formula
Market makers submit quotes to the central bank based on the closing rate of the previous day and basket moves. The central parity rate incorporates a counter-cyclical factor to reduce herd behavior and stabilize the currency during periods of high volatility. This formula ensures that the currency reflects broader economic indicators.
Trading Limit
Commercial banks must align their retail exchange rates with the daily fixing. If the market demand pushes the exchange rate to the limit of the trading band, the central parity rate acts as a benchmark for central bank intervention. This structure helps manage capital flows and trade competitiveness.
Currency Risk
Importers and exporters rely on this rate to hedge their foreign exchange exposures. Because the central parity rate changes daily, multinational companies must monitor the fixing to adjust their pricing strategies and timing of conversions. This risk management is necessary for maintaining profit margins in cross-border trade.
