Meaning
Taxable base determination for the mandatory deduction of income tax at the source when a Chinese entity pays fees, royalties or dividends to a non-resident. The payer acts as the withholding agent and is responsible for calculating, deducting and remitting the tax to the State Taxation Administration. Valuation requires identifying the gross amount of the payment and determining which portions are subject to tax under Chinese domestic law.
Valuation ensures that the government collects revenue from foreign entities that do not have a physical presence in the country.
Gross Income
Calculation begins with the total amount payable to the foreign recipient as specified in the contract. No deductions for the recipient’s own costs or expenses are permitted unless the tax law specifically provides for a net-basis assessment. For service fees, the valuation must distinguish between work performed inside China and work performed entirely abroad.
Only the portion of the fee attributable to services rendered within the Chinese territory is generally subject to the withholding tax.
Treaty Rate
Application of a double taxation agreement can significantly lower the effective tax rate applied to the valuation. While the standard domestic rate is often twenty percent, reduced to ten percent by regulation, a treaty might lower it to five percent for dividends. The withholding agent must verify that the recipient is the beneficial owner of the income to qualify for these lower rates.
This verification involves checking the recipient’s tax residency status and the substance of their business operations.
Remittance Liability
Responsibility for any shortfall in the tax paid falls primarily on the withholding agent.
