Meaning
A mandatory income tax levied on the net income generated by an enterprise during its formal dissolution and winding-up process under the Enterprise Income Tax Law of China. When a company initiates liquidation, it must calculate its statutory liquidation income tax by assessing the difference between the fair value of its remaining assets and their tax basis, after deducting liquidation expenses, losses, and outstanding liabilities. This tax ensures that all accumulated, unrecognized gains are taxed before the company is legally dissolved.
Taxable Income
Calculating the tax base involves revaluing all remaining assets to their current fair market value. During this calculation, any gains from asset sales, debt cancellations, or the realization of reserves are added to the taxable income. The standard corporate income tax rate of twenty-five percent applies to the net liquidation income.
Any accumulated losses from the past five years can be carried forward to offset this taxable amount.
Administrative Filing
Filing the liquidation tax return must occur within fifteen days of completing the liquidation plan. This filing requires the submission of asset appraisals, auditing reports, and shareholder resolutions. If the filing is delayed or inaccurate, the tax bureau will reject the submission and initiate an audit.
This filing is a necessary prerequisite to obtaining the tax clearance certificate.
Financial Clearance
Obtaining the tax clearance certificate is required to complete the business deregistration with the State Administration for Market Regulation. For foreign-invested enterprises, this certificate is also required to obtain bank authorization to repatriate the remaining capital to overseas shareholders. Without this document, the foreign exchange bank will refuse to convert local currency into foreign currency.
This means that failing to resolve the tax obligations will permanently lock the foreign investor’s capital inside the country. In addition, the individual members of the liquidation committee can face personal liability and legal restrictions if they distribute assets before this final clearance is secured.
