Meaning
Taxation at the source applies to payments made to foreign entities for the use of intellectual property. The royalty income tax withholding system requires the domestic payer to calculate, deduct, and remit the tax to the authorities. The mechanism covers licenses for trademarks, patents, software, and proprietary technology.
The obligation falls on the local entity regardless of its ownership structure. Failure to withhold the correct amount leads to penalties for the domestic company.
Assessment Rate
The standard rate for this tax is often set at ten percent of the gross payment. Under the royalty income tax withholding rules, the rate may be reduced by specific bilateral agreements between countries. Deductions for business expenses are generally not permitted for non resident taxpayers.
The local tax bureau must approve any reduction in the rate before the payment is sent.
Payment Process
Remitting funds requires a series of steps involving both the bank and the tax office. A domestic company must first file the royalty income tax withholding return and pay the calculated amount. Once the tax is paid, the bureau issues a certificate that the bank uses to process the outbound transfer.
The bank compares the amount on the tax receipt with the amount on the service contract. Any discrepancy will stop the transaction until a correction is made. The procedure ensures that the government receives its share before the money leaves the country.
Remittance Limitation
Total payments cannot exceed the amount specified in the original technology transfer agreement. The royalty income tax withholding applies to every installment of a multi year license. If the total payment exceeds a certain financial threshold, additional reporting to the foreign exchange authority is necessary.
Strict limits prevent the use of royalties for the unauthorized extraction of profits.
