Accounting correction process modifies the amount of accumulated profit available for distribution after accounting for mandatory reserve allocations and prior year losses. This retainable earnings adjustment is a necessary step before any dividend can be remitted from a Chinese subsidiary to its foreign parent company. It ensures that the company has met all its legal obligations and that the distribution will not impair the capital needed for future operations.
The process involves subtracting a portion of the net profit to fill the statutory reserve fund, which must reach fifty percent of the registered capital. It applies to all foreign invested enterprises and domestic companies under the PRC Company Law. The boundary of the adjustment is the final figure of distributable profit that can be legally converted into foreign currency.
Reserve Allocation
Mandatory savings are required by law to provide a buffer against future business risks and to support the company’s expansion. Under the rules for retainable earnings adjustment, every company must set aside ten percent of its after tax profit into a statutory reserve fund. This continues every year until the total amount in the fund is equal to half of the company’s registered capital.
These funds cannot be distributed as dividends but can be used to cover losses or to increase the company’s capital base. In some cases, the board of directors may also choose to allocate a portion of the profit to a discretionary reserve fund. This allocation reduces the amount of money that can be sent home in the current year.
It reflects the government’s desire to see long term investment in the local economy rather than a quick withdrawal of all profits. The statutory reserve is a fixed requirement that must be satisfied before any other use of the profit is considered.
Loss Carryforward
Net income from the current year must first be used to offset any accumulated deficits from previous periods. During the retainable earnings adjustment, the accountant reviews the historical financial records to identify any losses that have not yet been covered. These losses must be paid off in full before a dividend can be declared.
This rule protects the creditors of the company by ensuring that the equity remains at a healthy level. It also ensures that the company is truly profitable over the long term before it begins distributing funds to its owners. The tax law allows losses to be carried forward for five years for tax purposes, but the corporate law requirement for the distribution of profits is even more strict.
A company that had a bad year in the past may have to wait several years before it can send any money abroad. This requirement is a key part of the conservative approach to corporate finance in China.
Dividend Ceiling
Calculation of the maximum possible distribution provides the final limit for the company’s financial planning. After the reserve allocation and the loss carryforward have been accounted for, the remaining figure is the distributable profit. This is the absolute ceiling for the retainable earnings adjustment for a given financial year.
A company cannot pay a dividend that exceeds this amount without violating the law and potentially facing penalties. The figure must be confirmed by an independent audit conducted by a licensed Chinese accounting firm. This audit report is then submitted to the bank and the tax bureau as part of the dividend remittance process.
The bank will not allow a transfer that is larger than the audited distributable profit. This ensures that the company remains solvent and that all its tax obligations have been met. It also provides a clear and transparent record for the shareholders of how much money they can expect to receive.
The adjustment is a final check on the financial health of the business.
