Transfer Pricing
Tax authorities in China have developed a sophisticated framework to ensure that prices between affiliated companies reflect the market rate. The related party transaction value must be calculated using one of the approved methods, such as the comparable uncontrolled price or the cost plus method. When a firm declares a value that is significantly lower than the market average, the tax bureau may initiate a transfer pricing investigation.
This process involves a detailed analysis of the functions performed and the risks assumed by each party in the transaction. Companies must prove that their pricing policies follow the arm’s length principle to avoid a mandatory tax adjustment.
Audit Investigation
Foreign invested enterprises are required to submit an annual report on their dealings with affiliates if the total volume exceeds a certain limit. The related party transaction value is the primary data point used by the tax authorities to flag companies for a formal audit. During an audit, the taxpayer must provide a contemporaneous documentation report that justifies the pricing of every transaction.
This report must include a benchmarking study that compares the company’s financial performance with that of independent competitors. If the tax bureau finds that the reported value was manipulated, they will issue a reassessment and demand the payment of the back taxes plus interest. This administrative practice is intended to protect the national tax base and ensure a level playing field for all businesses.
Tax Liability
Management of the financial relationship between a parent company and its Chinese subsidiary requires a deep understanding of the local compliance rules. An incorrect declaration of the related party transaction value can lead to severe penalties and a loss of trust with the administrative authorities. The government has increased the use of data sharing between different agencies to detect inconsistencies in the reporting of cross-border payments.
This means that the value reported to the customs house for imports must be consistent with the value reported to the tax bureau for expense deductions. Failure to maintain this consistency can trigger multiple investigations and a reduction in the company’s credit rating. The final settlement of a transfer pricing case often involves a bilateral or unilateral advance pricing arrangement that provides certainty for future years.
