Meaning
Tax procedure used to reduce the taxable income of a Chinese entity by accounting for royalty payments made to foreign affiliates. Corporate tax bases are adjusted to account for the use of external intellectual property. Outbound royalty deduction allows a company to treat the costs of licensing intellectual property as a business expense.
It applies to payments for patents or technical know-how used in production. The deduction reduces the corporate income tax liability of the domestic subsidiary.
Regulatory Approval
Tax authorities scrutinize the relationship between the payer and the receiver. An outbound royalty deduction requires proof that the intellectual property actually provides an economic benefit to the Chinese operation. Contracts must be registered with the relevant commerce and foreign exchange bureaus.
Withholding Tax
Payments made to a foreign entity are subject to a standard ten percent withholding tax. The outbound royalty deduction is calculated before this tax is applied. Treaties between China and other countries may reduce the withholding rate for qualified recipients.
Audit Risk
Large or frequent payments often trigger a tax investigation. For a successful outbound royalty deduction, the company must maintain detailed records of how the royalty amount was determined. Documentation must show that the local entity is not paying for rights it already owns or cannot use.
