Incorrectly bundling these amounts can lead to an overpayment of taxes or a failure to claim the correct deductions.
Substance Verification
Audits of these contracts focus on whether the reimbursed expenses are truly necessary for the completion of the work. Every net fee service contract must be supported by a clear scope of work that justifies the allocation of costs between the parties. If the tax bureau determines that the reimbursed expenses are actually disguised service fees, they will reclassify the payment and apply the relevant taxes and penalties.
This reclassification often occurs when the documentation for the expenses is missing or does not name the client as the ultimate beneficiary. Maintaining a separate ledger for all pass-through costs is the standard practice for compliance.
