Corporate affiliates transfer funds for management support using financial payments that compensate for administrative or technical help. In the Chinese tax environment, intra-group service fees are subject to rigorous scrutiny to ensure they are not used as a vehicle for illicit profit expatriation. The payments must correspond to genuine services that provide a clear economic benefit to the local subsidiary.
Deductibility Standard
Tax authorities apply the benefit test to determine if the payment for a service is deductible for corporate income tax purposes. For intra-group service fees to be recognized, the taxpayer must demonstrate that an independent party would be willing to pay for the service or perform it in-house. Services that only benefit the group headquarters, such as shareholder activities or duplicated functions, are generally not deductible.
Documentation Burden
Extensive evidence is required to prove that the services were actually rendered and that the pricing is at an arm’s length level. This includes service agreements, timesheets of the personnel involved, copies of the deliverables and a clear explanation of the cost allocation method. Without this paper trail, the payment of intra-group service fees might be recharacterized as a deemed dividend, leading to higher tax liabilities and potential fines.
Payment Authorization
Moving the funds out of China requires a filing with the local tax bureau and the completion of a bank-led foreign exchange review. If the annual amount of intra-group service fees exceeds 50,000 USD, the company must submit the underlying contract and a tax record filing form. The bank will only process the wire transfer after confirming that the appropriate withholding taxes, including value added tax and surcharges, have been deducted and paid to the state.
This process ensures that the government captures its share of the revenue before the capital leaves the country.
