Contractual Structure
Legal agreements define the scope of the license, geographic limits, sublicensing rights and payment terms. These contracts must clearly identify the owner of the intangible asset and the specific rights transferred to the licensee. In Chinese operations, the contract must be registered with the local commerce department to permit royalty remittances.
Bank institutions require proof of registration before executing cross-border payments.
Transfer Price
Royalty rates must reflect the economic value of the licensed technology under comparable market conditions. Valuations are typically established using the comparable uncontrolled transaction method or profit split methods. Tax authorities analyze whether the licensee derives an actual commercial benefit from the licensed asset.
Royalty payments that do not yield measurable business benefits are routinely disallowed as tax deductions.
Regulatory Scrutiny
The State Taxation Administration focuses closely on intra-group intangible licensing to prevent profit shifting out of high-tax jurisdictions. Tax audits examine the development, enhancement, maintenance, protection and exploitation functions of both parties. Under these guidelines, the party performing the functions and bearing the risks is entitled to the corresponding intangible returns.
If a local subsidiary only performs routine administrative tasks, it cannot retain the majority of the residual profits generated by the technology. This functional analysis prevents multinational corporations from using artificial royalty payments to deplete the Chinese tax base.
