These costs often include administrative support, information technology services, research and development or marketing efforts managed at a regional headquarters.
Chinese tax authorities closely scrutinize these payments to ensure they are not used as a tool for shifting profits out of the country.
Service Substantiation
Documentation must prove that the services were actually rendered and provided a genuine commercial advantage to the Chinese entity. In the context of intra group cost allocation, the taxpayer must maintain a service agreement that details the scope of work and the method used to determine the price. Common evidence includes timesheets, project reports and proof of communication between the service provider and the local team.
If the service is deemed duplicative or provides no value to the local operations, the deduction will be disallowed.
Expense Apportionment
The formula used to divide costs among various subsidiaries must be logical and consistently applied over time. Under the rules for intra group cost allocation, companies might use headcount, revenue, asset value or specific usage metrics as the basis for the split. Each participant in the cost-sharing arrangement must have a reasonable expectation of benefit proportional to their share of the costs.
Adjustments are required if the underlying business conditions change or if the allocation key no longer reflects the distribution of benefits.
Regulatory Scrutiny
The State Taxation Administration evaluates whether the intra group cost allocation includes a profit mark-up or is limited to the reimbursement of actual expenses. For certain types of management fees, Chinese law traditionally prohibits the deduction of charges that do not involve a specific service. High-value services may require a transfer pricing study to justify the markup applied by the foreign headquarters.
Auditors often focus on these transactions during annual compliance reviews to protect the local tax base.
