An administrative tax mechanism requires domestic corporate entities to deduct income tax at the source before paying funds to individuals or foreign entities. This income tax withholding applies to salaries, dividends, and royalties paid out by Chinese companies. The payer acts as the withholding agent and is legally responsible for calculating and deducting the tax before making the payment.
Withholding Obligation
The domestic payer must calculate and deduct the correct tax amount according to the prevailing tax laws and bilateral tax treaties. Under the rules for income tax withholding, the paying company must verify the tax status of the recipient before executing the transaction. This obligation requires the buyer to review the recipient’s residency certificates to determine if treaty benefits apply.
Remittance Procedure
The withheld tax must be declared and remitted to the local tax bureau within the statutory timeline after the payment is made. In the context of income tax withholding, the agent must submit detailed transaction records and tax filing forms through the online tax system. This procedure must be completed within the first fifteen days of the month following the payment.
The tax bureau then issues an official tax payment certificate to the withholding agent.
Penalty Risk
Severe financial penalties apply to companies that fail to fulfill their administrative duties as withholding agents. Under the rules governing income tax withholding, the tax authority can impose fines ranging from fifty percent to three times the unpaid tax amount. This risk is amplified because tax audits often examine several years of historical transactions, leading to retroactive calculations of tax and interest.
The company’s corporate credit rating can also be downgraded, which restricts their access to bank financing and limits their participation in public procurement projects.
