Preferential Rate
Reduction of the tax burden on cross-border payments is the main attraction for international companies that utilize the Hong Kong tax arrangement for their Chinese investments. Under the agreement, the withholding tax on dividends paid to a Hong Kong parent company can be lowered from the standard ten percent to five percent. To qualify for this lower rate, the Hong Kong entity must hold at least twenty-five percent of the equity in the Chinese subsidiary.
Interest and royalty payments also benefit from a reduced rate, which is typically capped at seven percent. These concessions make Hong Kong a competitive hub for holding companies and regional headquarters. The tax bureau in the mainland requires proof of the parent’s tax residency before granting these benefits.
If the entity is a shell with no real business in Hong Kong, the preferential rates are denied.
Residency Protocol
Verification of the tax status of an applicant is a prerequisite for accessing the benefits provided by the Hong Kong tax arrangement. The Hong Kong Inland Revenue Department issues a certificate of resident status to entities that can prove they are managed and controlled within the territory. This process involves a review of the company’s business activities, the residency of its directors, and the location of its primary office.
The mainland tax authorities also perform their own assessment of the applicant’s substance to ensure they are the beneficial owner of the income. A mere postal address or a secretarial office is not sufficient to establish residency for treaty purposes. The applicant must demonstrate a genuine economic connection to Hong Kong through local hiring and local tax payments.

Reciprocity Benefit
Protection for mainland Chinese companies investing in Hong Kong is also provided through the reciprocal nature of the Hong Kong tax arrangement. These companies can claim a tax credit in the mainland for the taxes they pay in Hong Kong, which prevents their income from being taxed twice. The arrangement also includes a provision for the mutual exchange of information, which helps both tax authorities combat evasion and fraud.
If a company faces a tax dispute in one jurisdiction, it can request the help of the other authority to reach a fair resolution. This cooperation fosters a stable and predictable tax environment for investors in both regions. The arrangement is periodically updated through protocols to reflect changes in international tax standards and domestic laws.
