The boundary of the agreement is the corporate structure defined in the company’s articles of association and the requirements of the company law. For foreign invested enterprises, the agreement is also subject to the regulations of the state administration for market regulation and, in some cases, the ministry of commerce. Execution Conditions
Transactional validity depends on the fulfillment of several procedural requirements that ensure the transfer is legal and recognized by all parties. The equity transfer agreement must be signed by the authorized representatives of both the buyer and the seller, and it often requires the consent of the other shareholders in the company. Under the company law, existing shareholders usually have a right of first refusal, meaning they must be given the opportunity to purchase the equity on the same terms before it is sold to an outside party.
The agreement should clearly state that this consent has been obtained or that the right of first refusal has been waived. Furthermore, if the company being transferred holds specific licenses or operates in a restricted industry, the transfer may require prior approval from the relevant regulatory authorities. The closing of the deal is often contingent on these approvals, and the agreement will specify the timeline for obtaining them and the consequences of a failure to do so.
Valuation Method
Pricing for the ownership interest is a critical component of the contract and must be based on a defensible assessment of the company’s value. The equity transfer agreement often references a net asset value valuation or a discounted cash flow analysis to justify the purchase price to the tax authorities. In the case of transfers involving state owned assets or foreign investors, a formal appraisal by a certified valuation firm is often mandatory.
The agreement must specify whether the price is a fixed amount or if it will be adjusted based on the company’s financial performance up to the closing date. Tax liabilities, such as capital gains tax, are calculated based on this price, and the tax bureau may challenge a transfer that occurs at a value significantly below the net book value. Therefore, the agreement should include clauses that allocate the responsibility for paying these taxes and ensuring that all filings are made in a timely manner.
Registration Process
Finalization of the transfer requires the update of the company’s official records to reflect the change in ownership. After the equity transfer agreement is signed and the payment is made, the company must amend its articles of association and update its shareholder register. The enterprise then files an application with the state administration for market regulation to register the change.
This filing is essential because the transfer is not considered effective against third parties until it is recorded in the official commercial register. For foreign investors, additional steps may include updating the foreign exchange registration with the bank and notifying the ministry of commerce through the online filing system. The agreement should specify which party is responsible for handling these administrative tasks and provide a deadline for their completion.
Once the new business license is issued, the transferee becomes the legal owner of the equity with all the associated rights and duties. This process ensures that the transition of power and capital is documented and enforceable under the law.
