Contractual Trigger
Specific violations that activate the recovery of equity usually include the theft of intellectual property, fraudulent accounting practices, or breaches of non-compete agreements. Companies incorporate these provisions into employee stock option plans to deter actions that would harm the firm’s market value. The clause typically requires the employee to surrender unexercised options or return the profits earned from recently exercised shares.
These triggers must be drafted with high specificity to ensure that the scope of prohibited behavior is clear and unambiguous to both parties before the options are granted.
Regulatory Hurdle
Enforcement within mainland China faces notable difficulties if the clawback is perceived by labor tribunals as an illegal deduction of earned wages. Under Chinese labor law, compensation and benefits are heavily protected, and courts often look unfavorably on clauses that strip employees of acquired wealth. To overcome this hurdle, the company must establish the equity plan as a separate discretionary investment contract rather than a component of the monthly salary or statutory labor contract.
This separation ensures that disputes over the clawback are routed through the civil courts rather than labor arbitration bureaus. Additionally, the option plan must be registered with the State Administration of Foreign Exchange if the options are linked to an offshore parent company. This registration is a critical prerequisite for the lawful repatriation of funds resulting from the share recovery.
Arbitral Recovery
Resolving clawback disputes through arbitration is the standard approach for companies seeking to maintain confidentiality and avoid public court records. If the equity plan is governed by foreign law, the company must obtain an arbitral award from an international center such as the Singapore International Arbitration Centre. Once obtained, the foreign award must be recognized by a Chinese intermediate court before any asset seizure can occur onshore.
If the award is recognized, the court can freeze the individual’s domestic bank accounts to satisfy the debt.
