Statutory severance obligations under Chinese labor regulations require employers to provide financial payments to employees whose labor contracts are terminated or not renewed. Economic compensation payout represents the monetary settlement calculated based on the employee’s length of service and average monthly wages. Under Article 47 of the PRC Labor Contract Law, the employer must make this payment when terminating an employee without fault or when the employment contract expires and the employer refuses to renew it under equal terms.
This financial obligation is mandatory and cannot be waived by prior contractual agreement.
Calculation Formula
The legal calculation depends on the number of years the individual has worked for the enterprise, with one month’s salary paid for each full year of service. For periods of work between six months and one year, the payout equals one full month’s salary, while periods of less than six months require a half-month payment. The monthly salary used for this calculation is capped at three times the local average monthly wage of the previous year as published by the local government.
Furthermore, the total length of service used for calculation is capped at twelve years for high-income employees whose monthly wages exceed the local average threshold. These caps ensure that the financial exposure of the employer remains within predictable boundaries under municipal administrative rules.
Tax Exemption
Taxation of these termination payments is subject to preferential policies under the national Ministry of Finance and the State Taxation Administration. Amounts that do not exceed three times the local average annual salary of the previous year are exempt from individual income tax. The employer must file the payout with the local tax bureau and calculate any tax on the excess amount using a specialized calculation method that treats the sum as separate from regular monthly income.
Incorrect filings can result in administrative penalties for the employer as the tax withholding agent.
Arbitration Danger
Failure to execute the transfer on time can lead to labor arbitration where the employee may claim double the standard amount as a penalty for unlawful termination. Labor bureaus and tribunals in China heavily favor employees in these disputes if the employer cannot prove statutory grounds for termination. The economic compensation payout must be settled within the timeframe specified by local regulations, usually upon the handover of work responsibilities.
Late payments can also trigger additional intervention from local labor inspectors.
