Meaning
Balance sheet accounting items represent future tax deductions resulting from temporary differences between the carrying amounts of assets or liabilities and their respective tax bases. Deferred tax assets arise under accounting standards when an enterprise pays tax on profits earlier than recognized for financial reporting purposes or carries forward unutilized tax losses. They are measured using the enacted tax rates expected to apply in the period when the underlying asset is realized or the liability is settled.
The accounting entry reflects a recoverable financial benefit payable against future corporate tax liabilities under national accounting regulations.
Originating Mechanism
Deductible temporary differences originate when tax regulations disallow specific expenses that financial accounting standards require enterprises to recognize immediately. Provisions for bad debts, inventory impairment write-downs, warranty reserves and accrued employee wages generate deferred tax assets because Chinese tax law permits tax deductions only when losses are realized or paid. Similarly, pre-operating expenses amortized differently for tax and accounting purposes create temporary deductible differences.
Realizability Assessment
Valuation allowances depend strictly on management proving that future taxable profit will exist to absorb the temporary differences. Under accounting rules governing deferred tax assets, management must evaluate historical profitability, forecasted operating earnings, contract backlogs and available tax planning strategies before recognizing the balance sheet asset. If an entity generates continuous tax losses, the tax authority and independent auditors mandate the reduction or derecognition of the deferred tax balance.
Foreign-invested entities in China must re-assess tax rate changes, such as qualifying for or losing a High and New Technology Enterprise fifteen percent preferential rate, which directly recalculates the balance sheet carrying value.
Balance Reversal
Reversal occurs when the underlying temporary difference resolves through asset disposal, debt settlement or actual payment of accrued liabilities. As expenses become tax-deductible in subsequent tax returns, the recognized deferred tax balance decreases and tax expense in the profit and loss statement increases proportionally.
