Anti-avoidance tax mechanism employed by the State Taxation Administration converts certain intercompany payments into dividend distributions for the purpose of applying withholding tax rules. The constructive dividend recharacterization occurs when a tax auditor determines that a payment made as a service fee, royalty or interest was actually a disguised distribution of profit to a foreign shareholder. This typically happens when the payment is found to be excessive or lacks commercial substance under the arm’s length principle.
By changing the legal characterization of the payment, the tax authorities can apply the higher withholding tax rates associated with dividends or deny the tax deductibility of the expense at the subsidiary level. This tool is a fundamental part of China’s strategy to prevent the erosion of its domestic tax base through artificial cross-border transfers.
Transaction Recategorization
Recategorization of a transaction starts with a detailed audit of the pricing and the purpose of the payment. During a constructive dividend recharacterization, the tax bureau ignores the label used by the parties in their contract and looks at the economic reality of the transfer. If a service fee is paid to a parent company but no service was ever performed, the entire amount may be treated as a dividend.
Similarly, if the fee is significantly higher than the market rate, the excess portion is recategorized. This process involves comparing the transaction to similar deals between independent parties in the same industry. The tax office uses its own databases and benchmarks to establish what a fair price would have been.
Once the payment is shifted from an expense to a dividend, the accounting records of the local company must be adjusted to reflect this change.
Withholding Liability
Liability for withholding tax changes significantly once a payment is recharacterized as a dividend. The constructive dividend recharacterization often leads to an increase in the tax due because dividends are usually subject to a ten percent withholding tax, whereas some service fees may be tax-exempt under a treaty. If the taxpayer had already remitted the funds without withholding the correct amount, they are held liable for the difference.
The tax bureau will also apply late payment interest from the date the original payment was made. In some cases, the total tax burden can exceed the original amount of the payment when penalties are included. This creates a severe financial consequence for companies that engage in aggressive tax planning.
The local entity must find a way to settle this debt, which may require a further injection of capital from the parent company.
Accounting Reconciliation
Reconciliation of the corporate accounts is the final step in the process of dealing with a recharacterization. The constructive dividend recharacterization requires the local subsidiary to adjust its balance sheet and its profit and loss statement. Because the payment is no longer considered a deductible expense, the taxable income for previous years must be recalculated, leading to additional corporate income tax liability.
The payment itself is moved from the expense category to the distribution of retained earnings. This change can affect the company’s ability to declare future dividends and may impact its financial ratios. External auditors will also need to review these changes to ensure that the financial statements remain accurate and compliant with Chinese accounting standards.
The long-term impact on the company’s financial health can be substantial, as it may lead to a lower valuation or difficulty in securing credit.
