The comparable uncontrolled transaction method provides the most direct way to establish arm’s length prices for intangible property transfers. It applies when identical or closely similar technology licenses are granted to unrelated third parties under similar commercial conditions.
Transactional Comparability
Finding a sufficiently similar transaction requires evaluating specific contract terms, territorial rights, and the stage of development of the licensed technology. A comparable uncontrolled transaction must share similar economic circumstances with the controlled transaction, such as market size, geographic location, and the duration of the agreement. When these conditions are not met, the transfer pricing analysis must apply adjustments or resort to profit-based methods.
Database Resource
Database searches for external agreements rarely yield perfect matches for high-value proprietary technology. Practitioners must use specialized commercial databases to locate third-party license agreements that have been disclosed to regulatory agencies. These agreements must be analyzed to extract royalty rates that are comparable to the transactions under review.
Tax Verification
Tax audits in China heavily scrutinize the comparability of uncontrolled transactions. Local tax bureaus will reject the comparable uncontrolled transaction method if the differences between the transactions cannot be adjusted with high accuracy.
