Meaning
A tripartite legal contract establishes a framework under which a specialized collateral manager supervises goods stored in a warehouse to secure a loan from a bank. Financial institutions in China rely on collateral management agreements to mitigate credit risk when lending against commodity inventories. The agreements govern the relationship of the manager with both the lender and the borrower.
The collateral manager assumes liability for the physical existence and custody of the stored goods to prevent unauthorized release.
Custody Supervision
Physical control of the warehouse is transferred to the manager who issues receipts on behalf of the lender. For effective execution of collateral management agreements, the storage area must be clearly demarcated. The manager restricts access to the inventory, ensuring no goods are released without written instruction from the bank.
Security Interest
Under Chinese civil code provisions, the bank’s security interest must be properly registered on the unified registry platform. These collateral management agreements do not themselves create the pledge but rather establish the mechanism for the pledgee to maintain continuous control. Without this continuous control, the court may find that the pledge was not perfected, leaving the bank as an unsecured creditor.
Enforcement Process
Legal remedies in the event of borrower default are exercised by instructing the collateral manager to sell the inventory. Under the terms of collateral management agreements, the bank has the right to bypass judicial auctions under specific circumstances if the agreement allows for a direct disposal of the commodities. This provides a faster path to debt recovery for the lending institution.
