Capital reduction taxation applies to the distributed funds that exceed the initial capital contribution of the shareholders in the entity. This process is treated partly as a return of capital, partly as a dividend distribution, and partly as taxable equity transfer income depending on the company’s retained earnings.
It does not apply to capital reductions that are executed solely to cover accrued balance sheet losses.
Tax Characterization
Tax authorities in China split the received distribution into three distinct components for tax purposes. For a corporate shareholder, the portion of capital reduction taxation characterized as a dividend is exempt from enterprise income tax. In contrast, the portion treated as equity transfer gain is taxed at the standard rate.
Operational Procedure
Companies must register the reduction with the local administration for market regulation before distributing funds to investors. The tax bureau then calculates the capital reduction taxation liabilities based on the company’s accumulated earnings and capital reserves. This clearance is required before foreign exchange banks can remit the funds offshore.
Withholding Mechanism
Foreign investors face a withholding tax on the capital gains generated during this corporate restructuring. This ensures that the tax bureau secures the revenue before any capital leaves the jurisdiction.
