Meaning
Administrative regulatory guidelines issued by the State Taxation Administration define the documentation standards and reporting steps required for corporate reorganizations seeking special tax treatment in China. Under bulletin 18, enterprise restructuring transactions involving equity or asset transfers can defer corporate income tax liabilities provided the transaction meets statutory criteria regarding business purpose and continuity of ownership. The directive establishes that non-equity consideration must not exceed fifteen percent of the total transaction value for special tax treatment to apply.
It governs equity acquisitions, asset acquisitions, debt restructurings and corporate mergers across domestic and cross-border structures.
Deferred Eligibility
Statutory concessions require that the original operational assets remain active within the target enterprise for at least twelve months following the restructuring date. Tax deferral under bulletin 18 requires the equity holders to retain their post-reorganization equity holdings for an identical twelve-month period without realization. If foreign parent entities transfer Chinese subsidiaries under an offshore restructuring, tax relief applies only when the underlying foreign ownership percentages remain unchanged.
Tax authorities scrutinize the commercial rationales behind such asset shifts to prevent profit extraction.
Procedural Requirement
Substantive tax relief depends on timely record-filing with the local in-charge tax bureau during the annual enterprise income tax clearance period. Failure to submit required appraisal reports, restructuring agreements, valuation certificates and board resolutions converts the tax treatment from deferred status to immediate taxable realization. Taxpayers cannot elect special tax treatment retrospectively after the filing deadline passes.
Local tax officials retain the power to conduct post-filing audits and demand retroactive payment of tax plus daily interest penalties if the underlying business purpose fails verification. Compliance documentation must detail the exact valuation of all equity and non-equity considerations involved in the transfer.
Valuation Boundary
Financial consideration components determine whether a transaction exceeds the fifteen percent non-equity ceiling. Cash payments, bank transfers, debt assumptions and property transfers constitute non-equity consideration under bulletin 18. When non-equity consideration exceeds the statutory threshold, the entire gain realized on transferred assets becomes subject to enterprise income tax immediately.
The regulatory mechanism prevents enterprises from disguising asset sales as non-taxable corporate mergers.
