The benefits test prevents the use of vague management fees or generic consulting charges as a tool for shifting profits to foreign parent organizations without a corresponding operational gain for the Chinese subsidiary. Under the guidance of STA Announcement 2017 No 6, the taxpayer must demonstrate that the services were truly required and that an independent party would be willing to pay for them under similar circumstances.
If the services only support the shareholder interests of the parent company, such as preparing consolidated global reports, the costs are disqualified from deduction. This requirement forces enterprises to maintain detailed logs, output samples, and benefit analyses for every transaction involving service fees.
Requirement Standards
Documentation must exist to prove that the activity improved the productivity, efficiency, or profitability of the local factory or office. When an enterprise prepares for the benefits test, it collects evidence showing that the services rendered were not redundant compared to activities already performed by the local team. Redundancy is a primary reason for rejection by tax officials who look for overlap between regional headquarters functions and local operations.
The taxpayer needs to show a direct causal link between the fee paid and the specific economic benefit received by the local legal entity. Without this evidence, the expense is categorized as a non deductible profit distribution rather than a legitimate business expense. Effective documentation often includes time sheets of foreign experts, specific project deliverables, and emails requesting technical support from the main office.
Procedural Mechanism
Implementation of the review typically occurs during the annual tax filing process or as part of a deeper multi year audit. During the benefits test, tax bureaus evaluate six specific criteria including the need for the service, the logic of the cost allocation, and the existence of duplicate services. Officers may inspect the nature of intangible assets shared across the group and whether the local entity truly benefits from the global brand.
If the local entity is forced to pay for a global software upgrade it does not use, that specific portion of the fee fails the test. The state also checks if the service cost is excessive compared to the potential market price of a local third party provider. These checks ensure that every yuan sent offshore is matched by a justifiable service delivery.
Verification Limits
Administrative limits exist on how far the tax bureau can go in questioning the business judgment of the company management. While the benefits test is rigorous, it cannot be used to penalize a subsidiary just because a legitimate project failed to produce a net profit due to market shifts. The test focuses on the intent and potential of the service at the time it was commissioned rather than only on the final outcome.
Provided the procedural evidence is strong and the fee matches independent pricing logic, the deduction remains valid in most jurisdictions. However, the complexity of these requirements means that many firms choose to minimize intra group service transactions to avoid the heavy documentation burden associated with high value service categories.
