Each potential comparable is screened for independence to ensure that it does not have significant related party transactions itself. Tax officers often review the selection process to ensure that the taxpayer has not cherry picked companies to manipulate the resulting range.
A final list usually contains between ten and twenty five companies. Each company’s weighted average profit over a three year period is used for the final calculation.
Range Calculation
Mathematical processing of the selected data points follows a specific sequence to determine the upper and lower quartiles. Once the profit level indicators for the comparable companies are ranked from lowest to highest, the benchmark interquartile range is defined by the values at the twenty fifth, fiftieth and seventy fifth percentiles. The median value represents the most typical result in the set.
If the taxpayer’s results are outside this middle band, the burden is on the enterprise to justify the deviation. Factors such as a market entry strategy or a period of restructuring might be accepted as valid reasons for lower profitability. However, the authorities have the power to adjust the taxpayer’s profit to the median of the range if the justification is deemed insufficient.
