Evaluation Standard
Corporate taxpayers must analyze the technical merits of each tax position assuming that the relevant taxing authority has full knowledge of all relevant information. A tax benefit is only recognized if it meets the minimum probability threshold.
Financial Disclosure
Companies must record a liability for unrecognized tax benefits if a position does not meet the recognition threshold. This liability represents the estimated additional tax that the company would owe if the tax authority challenges the position. For foreign enterprises operating in China, this often relates to transfer pricing, permanent establishment risks, or disputed tax incentives.
The financial statements must disclose the total amount of these unrecognized benefits along with any associated interest and penalties.
